Understanding IR35 Risks and Preventing Costly Tax Errors

An IR35 Contractor Tax Accountant can help contractors identify employment status risks, review off payroll working arrangements, and reduce the likelihood of unexpected tax bills or HMRC penalties. For contractors operating through a personal service company (PSC), getting the rules right matters because an incorrect IR35 assessment can affect income tax, National Insurance contributions, payroll reporting, and the amount ultimately received from a contract.

HMRC does not determine employment status simply by looking at whether someone has a limited company or submits invoices. The actual working relationship matters. A specialist accountant examines the contract, the day to day working arrangements, and the responsibilities of each party to establish whether the engagement falls inside or outside IR35. Where an assessment has already been made, an accountant can also help identify weaknesses, correct errors, and prepare a clear response to HMRC.

Why IR35 Compliance Matters for UK Contractors

How the IR35 rules affect your tax position

IR35, formally known as the intermediaries legislation, is designed to address situations where an individual works through an intermediary but would be considered an employee for tax purposes if they provided the same services directly.

When an engagement falls inside IR35, the relevant party must account for employment taxes under the applicable rules. Depending on the engagement, this may be the fee paying organisation, an agency, or the contractor's own company.

For many medium and large private sector organisations and public authorities, responsibility for determining employment status generally rests with the client. The client must usually issue a Status Determination Statement (SDS), explaining its decision and the reasons behind it. The rules differ for qualifying small private sector clients, where responsibility generally remains with the worker's intermediary.

An accountant helps establish which rules apply before a contractor accepts an engagement. This is particularly important when working through recruitment agencies, providing services to multiple clients, or moving between contracts with different working arrangements.

What happens when HMRC identifies an error?

HMRC may investigate whether a contractor's engagement was correctly assessed and whether the appropriate tax and National Insurance were paid. Depending on the circumstances, the consequences can include additional tax, interest on late payments, and penalties for inaccuracies or failures to meet statutory obligations.

A penalty is not automatically imposed whenever HMRC disagrees with an IR35 decision. The outcome depends on the facts, the applicable legislation, the nature of the error, and whether reasonable care was taken.

For example, a contractor might rely on an outdated contract that describes them as independent while the actual working arrangements require fixed hours, close supervision, and personal service. An accountant can identify this mismatch and recommend a fresh assessment before it develops into a larger compliance problem.

How an IR35 Contractor Tax Accountant Assesses Employment Status

Reviewing the written contract and actual working practices

A reliable assessment goes beyond checking a few clauses in a contract. The accountant considers how the engagement operates in practice and whether the contractual terms accurately describe the relationship.

Important factors include control, personal service, and mutuality of obligation. Control concerns how much authority the client has over what work is done, how it is completed, and when or where it must be performed. Personal service examines whether the contractor must undertake the work personally or can provide a suitably qualified substitute. Mutuality of obligation considers the obligations to provide and accept work, although its significance must be assessed alongside the wider employment status picture.

Other relevant factors include financial risk, the provision of equipment, integration into the client's organisation, and whether the contractor operates independently in business.

Consider a software developer who invoices through a limited company but works fixed hours under a manager's direct supervision, cannot send a substitute, and has little financial risk. Those facts could indicate employment characteristics. By contrast, a consultant who controls the delivery method, bears responsibility for correcting defective work, and operates independently may have stronger evidence of being in business on their own account. Neither scenario can be decided from one factor alone.

Checking the Status Determination Statement

Where the client is responsible for determining status, the accountant can review the SDS and check whether it explains the decision adequately. They can compare the stated reasoning with the contract and the real working practices.

If the determination appears inconsistent with the evidence, the contractor can raise the issue through the client's disagreement process. The client must consider representations and respond within the applicable statutory timeframe, generally 45 days after receiving a disagreement. An accountant can help present relevant evidence clearly rather than relying on broad statements that the contractor is self employed.

Understanding HMRC Penalties and Financial Exposure

The difference between tax, interest, and penalties

Contractors sometimes treat every amount demanded by HMRC as a penalty. In practice, these are different liabilities.

Liability

What it means

Additional tax

Tax assessed as due under the applicable IR35 rules

National Insurance

Relevant employee or employer contributions, depending on the arrangement

Interest

Amount charged on overdue tax under the applicable rules

Inaccuracy penalty

Potential penalty where a return or document contains an inaccuracy that meets the statutory conditions

Filing or payment penalty

A separate penalty that may apply when a relevant deadline or obligation is missed

The distinction matters because the grounds for challenging each amount may differ. An accountant can reconcile HMRC's calculations, identify the tax periods involved, and check whether payments, credits, or corrections have been properly recognised.

How careless errors can increase the bill

Under Schedule 24 of the Finance Act 2007, penalties may apply to inaccuracies in certain tax documents that lead to an understatement of tax or an excessive repayment. The potential penalty depends on the behaviour involved and whether the disclosure was prompted by HMRC.

For inaccuracies classified as careless, the standard penalty range is generally 0% to 30% of the potential lost revenue for an unprompted disclosure and 15% to 30% for a prompted disclosure. Deliberate or concealed inaccuracies can attract higher penalties.

These ranges do not mean every IR35 disagreement automatically falls within this penalty regime. HMRC must establish that the relevant statutory conditions are met, and the applicable rules depend on the document and liability involved.

An accountant can help demonstrate reasonable care through contemporaneous status assessments, accurate records, professional advice, and evidence that the contractor acted on the information available at the time. If an error is discovered, making a complete and timely unprompted disclosure may reduce the applicable penalty where the legislation allows.
