LBO Modelling Explained: How Leveraged Buyouts Work

A clear guide to leveraged buyouts: structure, sources and uses, debt paydown, returns and how to build an LBO model.

A leveraged buyout (LBO) is an acquisition funded mainly with debt, with the target's own cash flows used to repay that debt. Private equity firms use LBOs to buy companies, improve them and sell later for a return. Understanding the logic is essential for banking and private equity interviews.

The basic idea

A buyer puts in a smaller equity cheque and borrows the rest. If the company's cash flow pays down debt and its value grows, the equity portion earns a high return. Leverage amplifies gains, and also losses.

What makes a good LBO candidate

  • Stable, predictable cash flows
  • Strong market position
  • Limited need for heavy capital expenditure
  • Potential for margin improvement
  • Reasonable entry valuation

Building an LBO model: key steps

  1. Entry assumptions: purchase price, entry multiple, fees.
  2. Sources and uses: where the money comes from (debt tranches, sponsor equity) and where it goes (purchase price, refinancing, fees).
  3. Operating forecast: revenue, margins and free cash flow over the holding period.
  4. Debt schedule: mandatory repayments, interest and any cash sweep that uses surplus cash to repay debt.
  5. Exit assumptions: exit year and multiple.
  6. Returns: calculate internal rate of return (IRR) and multiple of money on the sponsor's equity.

Levers of value creation

  • Earnings growth: higher revenue and margins.
  • Multiple expansion: selling at a higher multiple than purchased.
  • Debt paydown: cash flow reduces debt, increasing equity value.

Risks and limits

High debt raises interest burden and default risk if performance slips. Higher interest rates reduce the amount of debt a deal can support. In India, debt markets and regulations differ from the West, so structures and leverage levels vary .

Common interview questions

  • Why does leverage increase returns?
  • What drives LBO returns?
  • How would a lower purchase price affect IRR?
  • Walk me through a simple LBO.

Why bankers learn LBO

Even in M&A roles, LBO analysis helps estimate what a financial sponsor could pay for a company, which shapes pricing advice.

Learn by building

The fastest way to master an LBO is to build one in Excel with sensitivity tables for entry multiple and exit multiple. TWSS's programme includes LBO modelling with faculty guidance .
